You've looked at your profit and loss report. It says you made a profit. Then you check your bank account and the number staring back at you doesn't match, not even close. The profit says one thing, the bank says another, and now you're wondering whether something has gone wrong with your accounts, your business, or both.

It's one of the most common frustrations for UK business owners, and it doesn't mean your accounts are wrong. In most cases, the gap between your P&L profit and your bank balance is completely normal. It exists because these two numbers are measuring different things, and once you understand why they diverge, the gap stops being a mystery and starts becoming a useful piece of information.

How accrual accounting works

Under accrual accounting, income is recorded when it's earned and expenses are recorded when they're incurred, not when money actually changes hands. If you complete a project in March and invoice the client, that revenue appears in your March P&L even if the client doesn't pay until May. Similarly, if you receive a supplier bill in March, that cost hits your March figures even if you don't settle it until April.

The P&L is a record of economic activity. The bank account is a record of cash movement. These two timelines don't always line up, and they're not supposed to.

How cash accounting differs

Under cash accounting, transactions are only recorded when money moves. Revenue counts when payment arrives. Expenses count when they're paid. This method is simpler, and some sole traders and smaller businesses use it. Outstanding invoices: you've earned it, but you haven't received it

Unpaid supplier bills: you owe it, but you haven't paid it yet

The reverse also happens. If you've received goods or services but haven't paid the supplier yet, the expense is already on your P&L but the cash is still in your bank account. This can actually make your bank balance look better than your profit suggests, because the money you owe hasn't left yet.

This is especially noticeable at month-end or quarter-end when supplier invoices have been recorded but payment isn't due for 30 or 60 days. Prepayments: you've paid now for something that counts later

Prepayments are costs you've paid in advance that haven't yet been recognised as expenses on your P&L. Annual insurance premiums are the classic example. You pay the full amount in one go, but the cost is spread across 12 months in your accounts. That means the cash has left your bank, but only a fraction of it has appeared as an expense on the current period's P&L.

The cash impact is immediate, but the P&L impact is gradual. This creates a gap where your bank balance drops sharply while your reported profit barely changes. It's correct accounting, but it can look alarming if you don't understand what's happening.

Depreciation: a cost with no cash leaving the building

When you buy a significant asset, say a vehicle, machinery, or expensive equipment, the full cost isn't usually charged to the P&L in the month you buy it. Instead, the cost is spread over the asset's useful life through depreciation. Each month or year, a portion of the original cost appears as an expense on the P&L.

Here's the catch: the cash left your bank account when you bought the asset, but the P&L only shows a fraction of that cost in any given period. That means your bank balance dropped by the full amount of the purchase, but your P&L profit was only reduced by the depreciation charge for the period.

Depreciation is real as an accounting concept. It reflects the wearing out of the asset. But no cash changes hands when depreciation is recorded. It's a non-cash expense, and it's one of the most common reasons profit looks higher than your bank balance feels.

VAT: the money that was never really yours

If your business is VAT-registered, every sale you make includes VAT that belongs to HMRC, not to you. And every purchase you make includes VAT that you can reclaim. But your P&L typically shows revenue and expenses excluding VAT, while your bank account includes all the VAT flowing in and out.

This creates a timing mismatch. You collect VAT from customers throughout the quarter, so your bank balance includes money that isn't really profit. Then, when the quarterly VAT return is due, you pay the net amount to HMRC and your bank balance drops. Your P&L doesn't register any of this because VAT isn't income or an expense. It's a pass-through tax.

The capital repayment doesn't show up on the P&L at all because it's not an expense. It's a reduction of a liability on the balance sheet.

But your bank account doesn't distinguish between the two. The full payment leaves your account, interest and capital together. If you're repaying a loan at £1,000 per month and only £200 of that is interest, your P&L shows a £200 expense while your bank is down by £1,000. That £800 difference each month adds up quickly.

Self Assessment tax for sole traders is due on 31 January following the tax year.

Until the tax is paid, the cash is still in your bank account. This inflates your bank balance relative to your after-tax profit. Some owners see this cash and assume it's available to spend, which creates problems when the tax bill arrives. The profit has already been reduced by the tax charge in the accounts, but the bank doesn't know that yet.

Owner drawings and dividends: cash out, P&L untouched

If you're a sole trader and you take drawings from the business, those withdrawals reduce your bank balance but don't appear on the P&L. Drawings aren't an expense of the business. They're a distribution of profit to the owner. The same applies to dividends paid by a limited company to its shareholders.

This is one of the simplest causes of the gap, but it's easily overlooked. If you've taken £3,000 in drawings this month, your bank is £3,000 lower but your profit figure hasn't changed. The P&L shows what the business earned, not what the owner withdrew.

Capital expenditure: big purchases that bypass the P&L

When you buy a capital asset, such as a new computer, office furniture, or a company vehicle, the cash leaves your bank immediately but the P&L only recognises the cost gradually through depreciation. A £12,000 vehicle purchase reduces your bank balance by £12,000 on the day you buy it. But if you depreciate it over four years, your P&L only shows £3,000 per year, or £250 per month. What to check when the numbers don't add up

When you're staring at a profit figure that doesn't match your bank balance, here's a systematic approach to finding out where the difference is coming from.

Check your aged debtors. How much are customers currently owing you? This income is in your P&L but not yet in your bank. The larger this figure, the bigger the gap.
Check your aged creditors. How much do you owe suppliers? These costs are on your P&L but the cash hasn't left yet. This can make your bank balance look better than your profit suggests.
Review prepayments. Have you paid any large upfront costs, like annual insurance or advance rent, that are being spread across multiple periods in the accounts?
Look at depreciation charges. How much depreciation is running through your P&L? That's a cost reducing your profit with no corresponding cash outflow this period.

Review stock movements. If stock levels have increased, cash has been converted into inventory without a matching P&L expense.
