Your profit and loss report is supposed to be the clearest window into how your business is performing. Revenue at the top, expenses in the middle, profit at the bottom. Simple. Except when the numbers don't look right — when revenue seems too high or too low, expenses appear in the wrong places, and the bottom line doesn't match the reality of what's actually happening in your bank account.

If your P&L report looks wrong, you're not alone. Misallocated categories, missing transactions, timing issues, and inconsistent recording methods are among the most common causes of inaccurate profit and loss statements in UK small businesses. How a Profit and Loss Report Works

Your gross profit margin suddenly drops by 10% even though your sales and pricing haven't changed. Or your marketing costs appear to have tripled in a month when you know they haven't. Expenses are being allocated to the wrong category in your accounting software. A new laptop purchased for the business is recorded under office supplies instead of equipment. A subcontractor payment is logged as a salary expense. An annual insurance premium is categorised as a general administrative cost when it should sit under insurance. A client refund is recorded as an expense rather than a reduction in income.

This happens most often when transactions are categorised quickly without much thought, when bank feed imports use automatic categorisation rules that haven't been properly configured, or when different people in the business use different categories for the same type of expense.

How it distorts your report

Misallocated expenses don't change your overall net profit figure — the total expenses are still the same. But they distort the individual lines that make up your P&L, which means your gross profit percentage, your overhead breakdown, and your category-level analysis are all wrong. Missing Transactions

Your revenue figure is lower than expected even though you know you've been busy. Or your expenses seem unusually low for a month where you remember spending heavily. Or your net profit looks suspiciously good — better than it should given how tight cash has felt.

What's probably causing it

Bank fees and charges that were never recorded. Cash transactions that bypassed the bank account entirely. Direct debits that started without being set up in your books. Petty cash purchases that were never logged. Refunds from suppliers that weren't entered as credits. Income from a secondary payment method — PayPal, Stripe, a second bank account — that isn't connected to your accounting software.

Missing transactions are particularly common in businesses that accept payments through multiple channels. If you take bank transfers, card payments through a terminal, online payments through Stripe, and occasional cash, each channel needs to feed into your accounting records. Miss one, and your revenue is understated for every transaction on that channel.

Compare your bank statement line by line against your accounting records for the period. Every transaction on the bank statement should have a matching entry in your books. Timing and Period Errors

The underlying issue is usually the difference between cash basis and accrual basis accounting. Under cash basis, transactions are recorded when money actually moves. Your expenses seem higher than they should be. Specific categories like travel, meals, or general purchases show amounts that feel inflated. Your net profit is lower than expected, and you can't identify any single large expense that explains it.

What's probably causing it

Personal expenses are being paid from the business bank account or business credit card, and they're being categorised as business expenses instead of being recorded as drawings or director's loan repayments. A family dinner is logged as a business meal. A personal Amazon purchase made on the business card is categorised as office supplies. Fuel for a personal trip is recorded as business travel.

The reverse also happens — business expenses paid from a personal account that never make it into the business records at all. This understates your expenses and overstates your profit, which means you'll pay more tax than you owe.

How to fix it

Review your expense categories for any transactions that aren't genuinely business-related. Reclassify personal expenses as drawings (for sole traders) or director's loan (for limited companies). Going forward, keep personal and business finances completely separate. Use dedicated business bank accounts and cards. If you occasionally pay a business expense from a personal account, enter it in your accounting software as an expense paid from the director's loan or owner's funds account.

One-Off and Seasonal Costs Skewing the Picture

Large, irregular expenses can make a profitable month look like a disaster — and their absence can make a mediocre month look like a triumph. If you're reading your P&L month by month without accounting for these anomalies, you'll draw the wrong conclusions.

What it looks like

March shows a net loss of £3,000 even though it felt like a normal trading month. You check the expenses and find a £5,500 annual software renewal. Without that single payment, March would have shown a healthy profit. Meanwhile, the next eleven months will show artificially low software costs because the entire year's expense was recorded in one hit.

What's probably causing it

Annual subscriptions, quarterly insurance premiums, one-time equipment purchases, legal fees, year-end accountancy costs, or seasonal stock purchases are being recorded as expenses in the month they were paid rather than spread across the period they relate to.

How to fix it

For recurring annual or quarterly costs, use prepayment accounting to spread the expense evenly across the months it covers. For genuine one-off costs like a legal settlement or a one-time equipment purchase, consider whether it should be capitalised (recorded as an asset and depreciated over time) rather than expensed in full. Your accountant can advise on the correct treatment for significant one-off items. At a minimum, when reviewing your P&L, mentally adjust for known one-off costs so they don't distort your understanding of underlying performance.

Income Recorded Inconsistently

If you don't record income the same way every month, your revenue figure will fluctuate in ways that have nothing to do with actual business performance.

Revenue appears lumpy — high one month, low the next — even though your workload and sales have been steady. Or your revenue suddenly jumps in a month where you sent out a batch of invoices for work completed over previous months.

What's probably causing it

Some invoices are being recorded when they're sent, others when payment is received. Or you're batching invoices — doing two months of work before sending any invoices, then sending them all at once. Or deposits and partial payments are being recorded as full revenue when the work hasn't been completed yet.

How to fix it

Pick a consistent method. Under accrual accounting, record income when it's earned — when the work is done or the goods are delivered — regardless of when the invoice is sent or payment is received. Under cash accounting, record it when the money hits your bank account. Either method is valid, but mixing them produces a P&L that reflects neither reality. Invoice promptly and regularly, ideally at the point of delivery or completion, so your revenue aligns with the period the work was performed.

Payroll and Owner Compensation Misreported

In small businesses where the owner wears every hat, the line between business expenses and owner compensation often blurs in ways that distort the P&L.

What it looks like

Staff costs appear much higher or lower than expected. Or there's no line for owner compensation at all, making the business look more profitable than it truly is once you account for the cost of the owner's time.

What's probably causing it

Owner's salary or dividends are classified as general expenses rather than as a separate compensation line. Employer National Insurance contributions are not being recorded alongside wages. Pension auto-enrolment contributions are missing or miscategorised. Casual or freelance staff payments are buried in general expenses rather than being tracked under staff costs.

How to fix it

Create distinct categories for director's salary, dividends, employer NI, pension contributions, and employee wages. If you're a sole trader, record your drawings separately from business expenses — drawings are not a P&L expense. For limited companies, ensure the director's salary is processed through payroll and appears correctly as a staff cost, with employer NI recorded alongside it. This gives you an accurate picture of what your business actually costs to run, including the cost of your own time.

Not Reconciling the Bank Account

All of the issues above become worse — and harder to detect — when bank reconciliation isn't being done regularly. Your P&L is built from the transactions in your accounting software. If those transactions don't match what's actually happened in your bank account, the P&L is fiction.

Regular reconciliation catches missing transactions, duplicates, and categorisation errors while they're still recent enough to investigate and fix easily. Without it, errors compound month after month, and by year-end you're facing a tangle of discrepancies that takes hours — or professional help — to unravel.

The rule of thumb is simple: reconcile weekly. If you can't manage weekly, reconcile monthly at minimum. Never leave it until quarter-end or year-end. The longer the gap between reconciliations, the less trustworthy your P&L becomes.

How to Audit Your Own P&L

If your P&L doesn't look right and you want to investigate before calling your accountant, here's a practical approach that works for most small businesses:

Compare month to month. Print or export your P&L for the current month and the previous two or three months. Look at each category. Does anything jump out as unusually high or low? A spike or dip in a specific category is your starting point for investigation.
Check the big numbers first. Start with the largest expense categories. An error in a category that totals £15,000 has a far bigger impact than an error in one that totals £150. Sort by size and work downward.
Drill into suspicious categories. When you find a category that looks wrong, open the transaction detail for that category and review each entry. Look for transactions that don't belong — wrong amounts, wrong dates, or items that should be in a different category.
Look for round numbers. Genuine business expenses rarely come in perfectly round figures. If you see a string of transactions for exactly £500 or £1,000, investigate them. When the P&L Still Doesn't Look Right

Sometimes you'll go through every check and still feel that the numbers don't reflect reality. In those cases, the issue may be structural rather than transactional. You might be using cash basis accounting when accrual basis would give a more accurate picture. Your chart of accounts — the list of categories your software uses — might not be set up to reflect how your business actually works. Or there may be prior-period errors that have been carried forward and are now baked into your figures.

This is where your accountant earns their fee. A good accountant won't just fix the numbers — they'll help you set up your chart of accounts properly, configure your software to categorise transactions correctly by default, and establish a monthly routine that prevents these problems from recurring. The cost of getting it right once is always less than the cost of making decisions based on a P&L you can't trust.
